I problem solved by renaming the jquery-1.3.2.js as jquery.js and copying it to the 'replace' folder of jquery_update
and to the /misc folder of Drupal. 
I tried just using the jquery_update 6.x-2.x-dev version but that alone did not work until I did the above changes.

Hi Nestor - All you need to do is install the module jquery_update - http://drupal.org/project/jquery_update. Make sure to use the 6.x-2.x-dev version of the module though - the stable version 1.1 is still using jquery 1.2.6.
Once installed, simply enabling the module will make Drupal use jquery 1.3.2.
