I would like to have my files link look something like
Example.com/dl/category/filename
I've read about the filepath module have that installed and just read about the filealiase module and I'm just not getting it.
I hate to move things around and have a mess of over 500 files on my hands. Could anyone help? I'd like to let drupal alias this and not the server itself since I do have pathologic module installed too.

Ah, that's an extremely important piece of information. The first thing to do is to temporarily disable Pathologic and see of your problems still exist. There's nothing wrong with Pathologic; it's supposed to create absolute addresses.
